This account allows you to <a href=\"http:\/\/www.investmentzen.com\/blog\/how-much-should-i-have-in-my-401k\/\">contribute\u00a0$18,000 annually<\/a>, pre-tax. It also permits\u00a0your company\u00a0to contribute an additional 25% of your compensation as profit-sharing. If you&#8217;re a savvy investor, you&#8217;d say:<\/p>\n<blockquote><p>This isn&#8217;t earth shattering information. This is a 401(k)!<\/p><\/blockquote>\n<p>And if you said that, good for you! <a href=\"http:\/\/www.investmentzen.com\/blog\/9-ways-to-make-your-401k-suck-less\/\" target=\"_blank\" rel=\"noopener noreferrer\">401(k)s are wonderful<\/a>.<\/p>\n<p><img decoding=\"async\" loading=\"lazy\" class=\"aligncenter size-full wp-image-2710\" src=\"http:\/\/www.investmentzen.com\/blog\/wp-content\/uploads\/2017\/03\/but-wait.jpg\" alt=\"\" width=\"250\" height=\"249\" \/><\/p>\n<p>&nbsp;<\/p>\n<p>It gets better. Way better.<\/p>\n<p>What if I also told you that this same account allows you to <a href=\"http:\/\/www.investmentzen.com\/blog\/how-to-start-investing-in-stock-market\/\">invest in the stock market<\/a>, real estate, precious metals, tax deeds, private loans and even a business. It sounds too good to be true, but it exists. Today I&#8217;ll tell you about my favorite investing account, the\u00a0Self-Directed Solo 401(k).<\/p>\n<p>&nbsp;<\/p>\n<h2><img decoding=\"async\" loading=\"lazy\" class=\"aligncenter size-full wp-image-2709\" src=\"http:\/\/www.investmentzen.com\/blog\/wp-content\/uploads\/2017\/03\/1.png\" alt=\"\" width=\"600\" height=\"200\" srcset=\"https:\/\/www.investmentzen.com\/blog\/wp-content\/uploads\/2017\/03\/1.png 600w, https:\/\/www.investmentzen.com\/blog\/wp-content\/uploads\/2017\/03\/1-300x100.png 300w\" sizes=\"(max-width: 600px) 100vw, 600px\" \/><\/h2>\n<h2><\/h2>\n<h2><b>The Incredible Self-Directed Solo 401(k)<\/b><\/h2>\n<p>Last year, I was reviewing my investment accounts\u00a0and wasn&#8217;t happy with the allocation. Except for some cash, all of my money was invested in the stock market (mostly <a href=\"http:\/\/www.investmentzen.com\/blog\/warren-buffetts-advice-for-lebron-james\/\" target=\"_blank\" rel=\"noopener noreferrer\">index funds<\/a>).<\/p>\n<p>I&#8217;m a big fan of real estate, but the housing market in my area is very expensive, so I&#8217;m not <a href=\"http:\/\/www.investmentzen.com\/blog\/how-to-start-investing-in-rental-property\/\">buying a rental property<\/a>. I also don&#8217;t want to use post-tax money to invest in real estate because of the capital gains I&#8217;d incur if\u00a0I sold\u00a0my stock holdings.<\/p>\n<p>At some point in my research, I stumbled across the Self-Directed Solo 401(k). This account is similar to the 401(k) we all know and love, but allows for a variety of investments outside of the stock market. Even better, I learned that I could roll my current 401(k) and rollover IRAs into this account.<\/p>\n<p>Besides the flexibility that a Self-Directed Solo 401(k) offers, the other incredible benefit is tax minimization:<\/p>\n<ul>\n<li><strong>Pre-tax contributions<\/strong>: In 2016, I contributed $18,000 to my solo 401(k) (elective deferrals). Since I paid myself an annual wage of $50,000, my corporation contributed an additional $12,500 for a total of $37,500. Both of these contributions are pre-tax.<\/li>\n<li><strong>Tax-deferred growth<\/strong>: Just like a standard 401(k), all investing within the account grows\u00a0tax-free. You&#8217;ll only be liable for taxes when you take a distribution.<\/li>\n<\/ul>\n<h2><\/h2>\n<h2><strong>The Basics: Solo 401(k) rules<\/strong><\/h2>\n<p>There are some basic eligibility requirements and limitations\u00a0for the Self-Directed Solo 401(k).<\/p>\n<p><strong>Eligibility<\/strong><\/p>\n<ul>\n<li><strong>You must have income from self employment<\/strong>: This includes sole proprietors, Limited Liability Companies (LLCs), C and S corporations, and Limited Partnerships. The good news is that you can still have normal W2 income too. It is perfectly acceptable to receive income from your day job, but\u00a0funnel money from your <a href=\"http:\/\/www.budgetsaresexy.com\/ways-to-make-money\/\">side hustle<\/a> into a corporation.<\/li>\n<li><strong>Qualified individuals<\/strong>: Only\u00a0you and your spouse may participate in the plan. Your company may not have any other full-time employees. The IRS definition of a full-time employee is someone working for you more than 1,000 hours per year or about 20 hours per week.<\/li>\n<\/ul>\n<p><strong>Limitations<\/strong><\/p>\n<ul>\n<li><strong>So just how much can you contribute to a solo 401k? $18,000 is the elective deferral contribution limit from all plans that you participate in<\/strong>: If you have a 401(k) with another\u00a0job, you can still contribute to a Self-Directed Solo 401(k), but the total personal contributions to\u00a0all plans may not exceed $18,000. A common strategy is to split contributions to make sure you get the full company match from each plan.<\/li>\n<li><strong>Funding sources<\/strong>: You may roll over funds from any other qualified retirement plan except a Roth IRA. The IRS allows you to transfer money\u00a0from a business\u00a0sponsored plan such as a 401(k), 403(b), 457(b), etc. as long as you are no longer working for the company. Rollovers from current employer plans\u00a0are not allowed.<\/li>\n<li><strong>Prohibited transactions<\/strong>: A\u00a0Self-Directed Solo 401(k) is incredibly flexible, allowing you to invest in stocks, bonds, real estate, private lending, tax liens, trust deeds and more. However,\u00a0<a href=\"http:\/\/www.sensefinancial.com\/services\/solo401k\/solo-401k-prohibited-transactions\/\" target=\"_blank\" rel=\"noopener noreferrer\">there are limitations<\/a>\u00a0to how\u00a0you invest and with whom. For example, you may not invest in collectibles such as artwork or cars.<\/li>\n<\/ul>\n<h2><\/h2>\n<h2><strong>How to Establish\u00a0a Self-Directed Solo 401(k)<\/strong><\/h2>\n<ol>\n<li><strong>Find a company to establish the Self-Directed Solo 401(k)<\/strong>: Setting up the plan is complicated.\u00a0I hired <a href=\"http:\/\/www.sensefinancial.com\/\" target=\"_blank\" rel=\"noopener noreferrer\">Sense Financial<\/a>*\u00a0to create\u00a0mine and it set me back $800. While $800 isn&#8217;t a small chunk of change, I&#8217;ll use this account for decades and I saved almost $10,000 in income taxes the first year alone.<\/li>\n<li><strong>Establish\u00a0a bank account<\/strong>: You&#8217;ll need a separate bank account for your Self-Directed Solo 401(k). Remember to never mix personal money with your Self-Directed Solo 401(k) money.\u00a0I used <a href=\"http:\/\/www.solerabank.com\" target=\"_blank\" rel=\"noopener noreferrer\">Solera National Bank<\/a>** in Colorado because they deal with these accounts regularly.<\/li>\n<li><strong>Establish an investing account<\/strong>: If you&#8217;d still like to invest in the stock market, establish\u00a0an account with an investment management company. I use Vanguard, but Fidelity has an option\u00a0that combines the bank and investing accounts.<\/li>\n<li><strong>Rollover existing accounts<\/strong>: Call the companies where your current accounts are held and tell them that you&#8217;ll be rolling over your account. Make sure they understand this is a direct rollover into a qualified retirement plan,<strong> not<\/strong> a distribution. Rollover checks must be made out to your new plan, not you personally.<\/li>\n<li><strong>Start getting rich<\/strong>: Investing is as simple as writing a check or wiring money from your Self-Directed Solo 401(k)&#8217;s bank account.<\/li>\n<\/ol>\n<h2><\/h2>\n<h2><strong>The Most Awesome 401(k)\u00a0Ever<\/strong><\/h2>\n<p>Since I established\u00a0my Self-Directed Solo 401(k), I&#8217;ve invested in the following:<\/p>\n<ul>\n<li>Vanguard (<strong>$70,000<\/strong>): VTSAX (Total Stock Market) and VEMAX (Emerging Markets) funds.<\/li>\n<li>Hard money loan #1\u00a0(<strong>$95,000<\/strong>): I funded a real estate deal\u00a0in Washington state.<\/li>\n<li>Hard money loan #2 \u00a0(<strong>$100,000<\/strong>): I funded another real estate deal, also in Washington.<\/li>\n<li>Private equity\u00a0(<strong>$50,000<\/strong>): I invested in a\u00a0real estate syndication deal.<\/li>\n<\/ul>\n<p>I love the flexibility that my Self-Directed Solo 401(k) gives me. With market valuations\u00a0at dizzying highs, I sleep better at night knowing that a portion of my money is invested in real estate.<\/p>\n<p>And don&#8217;t forget\u00a0the tax advantages. I mentioned that I contributed <strong>$37,500<\/strong> last year. Since I&#8217;m in the 25% tax bracket, I saved <strong>$9,375<\/strong> in taxes.
